Decentralized Finance Explained<\/h1><p><strong>Course goal:<\/strong> understand how decentralized finance works, the major building blocks, how users earn or borrow, why stablecoins matter, and where the biggest risks sit.<\/p><h2>1. DeFi in plain English<\/h2><p>Decentralized finance, or DeFi, refers to financial applications built on public blockchains. Instead of relying entirely on a bank, broker or exchange to maintain balances and execute rules, DeFi applications use smart contracts that users can interact with directly from a wallet.<\/p><p>The word \u201cdecentralized\u201d is relative. A protocol may have decentralized settlement but a small development team, centralized front end, admin keys or governance concentration. Good analysis separates the marketing label from the actual control structure.<\/p><h2>2. The basic DeFi stack<\/h2><p>Most DeFi activity is built from a few core components: stablecoins, decentralized exchanges, lending markets, collateral, oracles and smart contracts. These pieces can be combined. A user might deposit ETH as collateral, borrow a stablecoin, swap it on a DEX and place the resulting tokens into a liquidity pool.<\/p><p>This composability is often called \u201cmoney legos.\u201d It allows rapid innovation, but it also connects risks. If one building block fails, multiple applications using it may be affected.<\/p><h2>3. Stablecoins<\/h2><p>Stablecoins provide a relatively stable unit of account inside crypto markets. Dollar-linked stablecoins are widely used for trading, lending and settlement. Some are backed by off-chain reserves held by an issuer, while others use crypto collateral or algorithmic mechanisms.<\/p><p>No stablecoin is risk-free. Users should consider reserve quality, redemption rights, issuer controls, chain risk and the possibility of losing the peg.<\/p><h2>4. Decentralized exchanges<\/h2><p>DEXs allow users to swap tokens through smart contracts. Some use automated market makers and liquidity pools rather than traditional order books. Liquidity providers deposit token pairs or ranges and earn a share of trading fees.<\/p><p>DEXs reduce dependence on a centralized exchange account, but users face smart-contract risk, token scams, slippage, malicious approvals and front-end phishing.<\/p><h2>5. Lending and borrowing<\/h2><p>DeFi lending protocols create pools where suppliers deposit assets and borrowers take loans against collateral. Interest rates typically change with utilization: if borrowing demand is high relative to available liquidity, rates may rise.<\/p><p>Most DeFi borrowing is overcollateralized. A borrower may deposit $150 of collateral to borrow $100. If the collateral value falls far enough, the position can be liquidated to protect lenders.<\/p><h2>6. Why overcollateralization is common<\/h2><p>Traditional lenders can assess identity, income and credit history. A public smart contract often cannot. Overcollateralization substitutes on-chain assets for personal creditworthiness. It reduces lender risk but makes DeFi less useful for borrowers who need unsecured credit.<\/p><h2>7. Liquidations<\/h2><p>A liquidation occurs when collateral no longer meets the protocol\u2019s safety threshold. A liquidator repays part of the borrower\u2019s debt and receives collateral, often at a discount. This mechanism helps keep lending pools solvent.<\/p><p>Borrowers need to watch collateral ratios, especially during volatile markets. A position that looks safe in calm conditions can become vulnerable during a sudden 20% price move.<\/p><h2>8. Oracles<\/h2><p>Lending protocols need reliable prices to calculate collateral value. Oracles supply that external market information. If an oracle is manipulated or stops updating, liquidations can happen incorrectly or bad debt can build.<\/p><p>Oracle design therefore matters as much as the lending code itself. Strong systems use multiple data sources, delay protections and clear fallback rules.<\/p><h2>9. Yield<\/h2><p>DeFi users often see annual percentage yield figures. Yield may come from borrowers paying interest, trading fees, protocol revenue or newly issued incentive tokens. These sources are not equally durable.<\/p><p>High nominal yield can hide token-price risk. Earning 50% in a token that falls 80% is not a successful outcome. Always ask what economic activity actually funds the yield.<\/p><h2>10. Liquidity mining<\/h2><p>Protocols sometimes distribute tokens to users who supply liquidity or borrow. This can attract capital quickly, but the yield may collapse when incentives decline. Incentive programs can also attract short-term capital that leaves as soon as a better reward appears elsewhere.<\/p><h2>11. Governance tokens<\/h2><p>Some protocols issue governance tokens that allow holders to vote on parameters such as fees, collateral types or treasury spending. Governance can decentralize decision-making, but participation is often low and large holders can dominate votes.<\/p><p>A governance token does not automatically capture protocol revenue. Investors should distinguish voting power from economic rights.<\/p><h2>12. Smart-contract risk<\/h2><p>DeFi protocols are software controlling money. A bug can allow funds to be stolen or frozen. Audits reduce risk but do not guarantee safety. Mature protocols with substantial time in production may have a different risk profile from newly deployed contracts, but no protocol is invulnerable.<\/p><h2>13. Admin keys and upgrades<\/h2><p>Some protocols can be upgraded by a multisig or governance process. That flexibility helps fix bugs, but it also means a small group may have meaningful control. Before depositing substantial funds, check whether contracts are upgradeable, whether changes have time delays and who controls emergency functions.<\/p><h2>14. Bridge risk<\/h2><p>Using DeFi across multiple chains often requires bridges. A bridged token may depend on assets locked elsewhere and on the security of the bridge mechanism. Bridge failures have historically produced large losses.<\/p><p>Ask whether you are holding a native asset or a wrapped representation and what must remain secure for redemption to work.<\/p><h2>15. Impermanent loss<\/h2><p>Liquidity providers can underperform simply holding the underlying assets when their relative prices move. This is called impermanent loss. Trading fees can offset it, but not always. Concentrated-liquidity systems add another layer because capital may stop earning fees when price moves outside the chosen range.<\/p><h2>16. DeFi versus centralized finance<\/h2><p>Centralized platforms can provide customer service, compliance processes and simpler interfaces. DeFi can provide transparency, permissionless access and direct settlement. Neither model eliminates risk; they move risk to different places.<\/p><p>A centralized exchange concentrates counterparty risk. DeFi distributes activity across smart contracts, wallets, oracles and governance mechanisms. Users need to understand the stack they are relying on.<\/p><h2>17. A simple protocol-review framework<\/h2><ul><li>What does the protocol actually do?<\/li><li>Where does yield come from?<\/li><li>What assets are used as collateral?<\/li><li>Who can upgrade or pause contracts?<\/li><li>Which oracle and bridge dependencies exist?<\/li><li>Has the code been audited, and how long has it operated?<\/li><li>How concentrated are governance and liquidity?<\/li><li>What happens during extreme volatility?<\/li><\/ul><h2>18. Knowledge check<\/h2><ol><li>Why is DeFi borrowing usually overcollateralized?<\/li><li>What role does an oracle play?<\/li><li>Why can high APY be misleading?<\/li><li>What is a liquidation?<\/li><li>Why does \u201cdecentralized\u201d not mean \u201cno one has control\u201d?<\/li><\/ol><p><strong>Answers:<\/strong> overcollateralization replaces traditional credit checks; oracles provide external data such as prices; yield may be subsidized by volatile tokens; liquidation closes unsafe debt; protocols can still have admin keys, concentrated governance or centralized interfaces.<\/p><h2>19. Practical exercise<\/h2><p>Choose one established DeFi protocol and map its dependencies. Identify the blockchain, collateral assets, stablecoins, oracle provider, governance process, upgrade mechanism and source of yield. Do not deposit funds; the exercise is to understand the system before considering the return.<\/p><h2>20. Key takeaways<\/h2><p>DeFi turns financial rules into blockchain software.
