Decentralized Exchanges Explained<\/h1><p><strong>Course goal:<\/strong> understand how decentralized exchanges work, what liquidity pools and automated market makers do, how slippage and price impact arise, and the risks users face when trading directly from a wallet.<\/p><h2>1. What makes an exchange decentralized?<\/h2><p>A decentralized exchange, or DEX, is a trading venue where users interact with blockchain-based smart contracts instead of depositing assets into a centralized exchange account. Trades settle on-chain and the user normally keeps control of the wallet until a transaction is signed.<\/p><p>\u201cDecentralized\u201d does not mean every part of the service is decentralized. A DEX may use smart contracts that are immutable while its website, token list or governance remains controlled by a smaller group. The important distinction is that settlement and asset custody can occur through public blockchain infrastructure.<\/p><h2>2. Order books versus automated market makers<\/h2><p>Traditional exchanges use order books where buyers and sellers place bids and offers. Some on-chain exchanges use order books too, but many DEXs rely on automated market makers, or AMMs. An AMM uses a pool of assets and a mathematical pricing rule rather than matching each buyer with a specific seller.<\/p><p>A simple pool might contain ETH and a stablecoin. When a trader buys ETH from the pool, they add stablecoins and remove ETH. The changing ratio shifts the quoted price. Arbitrage traders then compare that price with other markets and trade discrepancies, helping the pool stay near the broader market.<\/p><h2>3. Liquidity providers<\/h2><p>Liquidity providers deposit assets into pools so traders can swap. In return, they may receive a share of trading fees and sometimes additional token incentives. Providing liquidity is not the same as earning a risk-free interest rate. The provider remains exposed to the prices of the pooled assets and to the AMM\u2019s rebalancing behavior.<\/p><h2>4. Constant-product AMMs<\/h2><p>One classic AMM model uses a relationship often simplified as x \u00d7 y = k. The quantities of two assets change as trades occur, but their product is kept approximately constant before fees. This means larger trades move the price more dramatically because the trader is pushing the pool farther away from its starting balance.<\/p><p>You do not need advanced mathematics to use a DEX, but the intuition matters: a pool with $100 million of liquidity can absorb a large trade more easily than a pool with $100,000. Thin liquidity creates larger price impact.<\/p><h2>5. Slippage<\/h2><p>Slippage is the difference between the expected trade price and the actual execution price. It can result from price movement while the transaction is pending, low liquidity or a large trade relative to the pool.<\/p><p>Wallet interfaces commonly allow a slippage tolerance. Setting it too low can cause transactions to fail; setting it too high can result in unexpectedly poor execution. High slippage should be treated as a warning to investigate liquidity and token behavior rather than simply increasing the tolerance until the trade works.<\/p><h2>6. Price impact<\/h2><p>Price impact is specifically the change caused by your own trade. A $100 swap in a deep pool may have negligible impact. A $50,000 swap in a tiny token pool could move the quoted price by many percent.<\/p><p>This is why quoted token prices can be misleading. A wallet may show a theoretical market value based on the last pool price even though there is not enough liquidity to sell the full position anywhere near that price.<\/p><h2>7. Routing<\/h2><p>DEX aggregators search multiple pools or exchanges to find better execution. A single swap may be split across several venues. This can improve pricing, but it also adds smart-contract and routing complexity. Users should understand which application they are granting token permissions to.<\/p><h2>8. Token approvals<\/h2><p>On many smart-contract platforms, a user must approve a contract before it can move a particular token. Approvals can be exact or unlimited. Unlimited approvals make future trades convenient, but they increase the amount potentially exposed if a contract is compromised.<\/p><p>Review approvals regularly and revoke old permissions. A separate trading wallet can help isolate risk from long-term holdings.<\/p><h2>9. Fake tokens<\/h2><p>Anyone can often create a token with a familiar name or ticker. Searching for a symbol is not enough. Scammers deliberately copy names and logos of legitimate projects.<\/p><p>Verify the contract address from an official project source or reputable data provider. If you trade the wrong contract, there may be no support desk capable of reversing the transaction.<\/p><h2>10. Honeypots and transfer restrictions<\/h2><p>Malicious tokens can be designed so buyers can purchase but cannot sell, or so selling triggers extreme taxes. These are sometimes called honeypots. A chart that only goes up may reflect trapped buyers rather than genuine demand.<\/p><p>Use token-analysis tools cautiously, check contract behavior and avoid assuming that a visible pool makes an asset legitimate.<\/p><h2>11. Front-running and MEV<\/h2><p>Blockchain transactions may be visible before final inclusion. Searchers and validators can sometimes reorder or surround transactions to capture value, a field commonly called maximal extractable value or MEV. One example is a sandwich attack where trades are placed before and after a victim\u2019s swap to exploit the victim\u2019s price impact.<\/p><p>Private transaction relays and improved DEX designs can reduce some forms of MEV, but users should understand that on-chain execution occurs in a competitive environment.<\/p><h2>12. Impermanent loss<\/h2><p>Liquidity providers can end up with a different mix of assets than they deposited. If one asset rises sharply relative to the other, the AMM sells some of the rising asset into demand. Compared with simply holding both assets, the provider may underperform. This effect is called impermanent loss.<\/p><p>Fees can offset it, but the outcome depends on volatility, trading volume and pool design. Concentrated-liquidity positions add complexity because providers choose price ranges and can stop earning fees when price moves outside them.<\/p><h2>13. DEX fees<\/h2><p>A DEX trade may involve several costs: the pool\u2019s trading fee, blockchain gas, price impact and potentially bridge fees if assets need to move between networks. The headline trading fee is therefore not the whole cost.<\/p><p>On a congested chain, a small trade may be uneconomic after gas. On lower-fee networks, execution may be cheaper but the network and bridge assumptions differ.<\/p><h2>14. Smart-contract risk<\/h2><p>A DEX can be exploited if its contracts contain a bug. Audits help but do not guarantee security. Users should look at the protocol\u2019s operating history, upgrade controls, audits and response mechanisms.<\/p><h2>15. DEX versus centralized exchange<\/h2><p>A centralized exchange can offer fiat deposits, account recovery and deep order books. A DEX can provide self-custody, transparent settlement and access to a wide range of on-chain assets. The trade-off is that DEX users take more responsibility for wallet security and transaction correctness.<\/p><h2>16. A safer DEX workflow<\/h2><ol><li>Verify the website and token contract.<\/li><li>Check pool liquidity and expected price impact.<\/li><li>Use a sensible slippage limit.<\/li><li>Review the token approval request.<\/li><li>For unfamiliar assets, start small.<\/li><li>Verify the transaction details in the wallet before signing.<\/li><li>Revoke unnecessary approvals later.<\/li><\/ol><h2>17. Knowledge check<\/h2><ol><li>What is the difference between slippage and price impact?<\/li><li>Why can an unlimited token approval be risky?<\/li><li>What role do arbitrage traders play in AMMs?<\/li><li>Why is a token ticker not enough to verify an asset?<\/li><li>What is impermanent loss?<\/li><\/ol><p><strong>Answers:<\/strong> slippage is the difference between expected and actual execution while price impact is movement caused by your own trade; unlimited approvals expose more funds; arbitrage helps align pool prices; token symbols can be copied; impermanent loss is LP underperformance versus simply holding when relative prices change.<\/p><h2>18. Practical exercise<\/h2><p>Without executing a trade, open a major DEX and compare a $100 swap with a much larger hypothetical swap in the same pool. Observe the estimated price impact, route and fees. Then compare the same pair on a second venue. This demonstrates why liquidity depth matters.<\/p><h2>19.
